None of that signals a broken business. It signals an accounting convention colliding with an asset class it was never designed for.
The sector solved the problem by building its own vocabulary. Funds from operations and adjusted funds from operations replace net income as the earnings measure. A multifamily landlord re-prices its entire rent roll every year. A net lease REIT with 12 year contracts re-prices almost nothing. That single difference explains why the two trade at different cap rates, carry different leverage, and react differently to inflation.

Two patterns matter for interviews. Longer leases with investment grade tenants behave like bonds, so they price at tighter cap rates and are more sensitive to moves in Treasury yields. Why Standard Valuation Breaks for REITs
Depreciation on an Asset That Appreciates
Under US GAAP, a building is depreciated on a straight line basis over a useful life management estimates, commonly 30 to 40 years for the shell and considerably less for building components and in-place lease intangibles. The familiar 27.5 and 39 year figures are the IRS recovery periods for tax depreciation, not GAAP. The accounting therefore assumes the asset marches steadily toward zero value. In practice, well located real estate held for a decade tends to be worth more at the end than at the start, and the land component underneath it does not deteriorate at all.
The result is a non-cash charge large enough to swamp reported earnings. For a typical equity REIT, real estate depreciation and amortization frequently exceeds net income by a factor of two or more. That is why the sector created its own metric in the first place. Nareit introduced the measure in 1991 precisely to neutralize what it described as the artificial nature of historical cost depreciation on real estate assets, and it has refined the industry definition of funds from operations several times since.
Where EBITDA and Net Income Multiples Mislead
Because depreciation sits below EBITDA, you might expect EBITDA multiples to solve the problem. They partially do, and EV/EBITDA is genuinely used in real estate, particularly for leverage analysis. But EBITDA has a second flaw in this sector: it ignores the recurring capital that property requires. Tenant improvement allowances, leasing commissions, roof replacements, and elevator modernizations are not optional. They are the price of keeping a building occupied, and they can consume a quarter of a landlord's cash earnings.
Net income multiples fail for the same reason, only worse, because the entire depreciation charge flows through. This is not a small technical footnote. Funds From Operations: The Nareit Standard
What Gets Added Back and Taken Out
Funds from operations starts at GAAP net income and makes three core adjustments. It adds back real estate depreciation and amortization, removes gains and losses on the sale of depreciable property, and adds back impairment write-downs on real estate. The logic is consistent throughout: strip out the items that reflect historical cost accounting rather than the ongoing economics of collecting rent.
The exclusion of property sale gains often confuses candidates. The reasoning is symmetry. If you are going to ignore the depreciation that artificially reduced the asset's book value, you must also ignore the gain that arises when the asset is sold above that artificially low book value. Otherwise the same accounting distortion shows up twice, first as an understated earnings figure and then as an overstated one.
- Funds From Operations (FFO)
A REIT earnings measure defined by Nareit as net income calculated under GAAP, excluding gains and losses from sales of depreciable property, plus real estate depreciation and amortization, and adjusted for impairment write-downs. It is the sector's standard substitute for net income and the denominator in the price to FFO multiple. Nareit created the measure in 1991 and published clarifying white papers in 1995, 1999, 2002, and 2018.
Note what FFO does not remove. It does not add back interest expense, so FFO is an after-debt, equity level metric. It does not add back cash taxes on any taxable REIT subsidiary income. And it does not touch working capital. Adjusted Funds From Operations
FFO is a better earnings proxy than net income, but it remains an earnings measure rather than a cash flow measure. It assumes buildings require no capital to maintain, which is obviously false. A 30 year old suburban office tower and a two year old distribution warehouse can post identical FFO while requiring wildly different reinvestment to hold their rent rolls together.
Recurring Maintenance Capex and Leasing Costs
AFFO exists to close that gap between accounting earnings and distributable cash. The largest adjustment is recurring capital expenditure, sometimes called maintenance capex or second generation capex, which covers the spending required to keep existing space leasable rather than to expand the portfolio.
In practice the deduction bundles three categories:
- Building maintenance capex: roofs, HVAC systems, parking structures, elevators, and facade work
- Tenant improvements: the build-out allowance given to a renewing or replacement tenant in existing space
- Leasing commissions: broker fees paid to sign or renew a lease
The split between recurring and growth capex is a judgment call, and it is precisely where management teams have discretion. A REIT that classifies a large redevelopment as growth capex reports higher AFFO than a peer that treats the same spend as maintenance. Analysts who cover the sector track this closely, because it determines whether a stated dividend is genuinely covered.
The Straight Line Rent Adjustment
Under GAAP, a lease with contractual rent escalations is recognized evenly across the lease term. A tenant paying $100 in year one rising to $130 in year ten produces roughly $115 of reported revenue every year. In the early years the landlord books more revenue than it collects, creating a straight line rent receivable on the balance sheet and a non-cash component inside net income and inside FFO.
AFFO removes it. The adjustment is usually a deduction for growing portfolios with long leases, and it can reverse to a benefit late in a lease term. Alongside it, analysts typically add back non-cash stock compensation and the amortization of deferred financing costs, and remove the amortization of above and below market lease intangibles recorded in a prior acquisition.
A Worked Example: Net Income to FFO to AFFO
Step One: Building FFO
Take an industrial REIT reporting the following for the trailing twelve months, with 200 million diluted shares outstanding and a share price of $32.00.
Start at net income
Net income attributable to common shareholders of $180 million
Add real estate depreciation
Add back depreciation and amortization on real property of $310 million
Remove property sale gains
Subtract the $45 million gain booked on selling two older warehouses
Add back impairments
Add the $20 million impairment taken on a non-core asset held for sale
The arithmetic runs $180 million plus $310 million minus $45 million plus $20 million, giving Nareit FFO of $465 million. Divided across 200 million shares, FFO per share is $2.33. Against a $32.00 share price, the REIT trades at roughly 13.7x FFO.
Step Two: Building AFFO
Now push through to cash earnings. From FFO of $465 million, deduct recurring maintenance capex of $70 million, deduct second generation tenant improvements and leasing commissions of $35 million, deduct the straight line rent adjustment of $18 million, and add back non-cash stock compensation of $12 million.
That produces AFFO of $354 million, or $1.77 per share, which puts the stock at 18.1x AFFO. The gap tells the real story: AFFO is only 76% of FFO, meaning roughly a quarter of reported funds from operations is consumed keeping the existing portfolio competitive. If this REIT pays an annual dividend of $1.50 per share, the AFFO payout ratio is 85%, which is high but coverable. On an FFO basis the same dividend would look comfortably covered at 64%, which is exactly why AFFO is the better dividend safety test.
Price to FFO and Price to AFFO
Both multiples are equity multiples, quoted per share against price, and both are normally used on a forward basis:
Price to FFO is the sector's headline multiple and the number quoted in most sell-side notes and pitch pages. Price to AFFO is the quality-adjusted version and the one that correlates better with dividend capacity. Analysts also invert AFFO into an implied cash yield, comparing it against the ten year Treasury, which sat near 4.6% in late July 2026. A REIT yielding less than governments on a cash earnings basis is making an aggressive growth claim.
Two REITs in the same property type routinely trade several turns apart on both measures. The drivers are consistent:
- Balance sheet strength, measured by leverage and the cost and tenor of debt
- Internal growth, meaning contractual rent escalators and the spread between expiring and market rents
- External growth, meaning the ability to acquire or develop accretively
- Portfolio quality, including asset age, market composition, and tenant credit
- Capex intensity, which is exactly what the FFO to AFFO gap measures

Net Asset Value, Cap Rates, and the Property Level View
What a Cap Rate Actually Is
A capitalization rate is the unlevered yield on a property, calculated as one year of net operating income divided by property value. It is the real estate equivalent of an inverted multiple: a 5% cap rate is 20x NOI, and an 8% cap rate is 12.5x NOI.
Net operating income is rental revenue less property level operating expenses, before interest, before depreciation, and before corporate overhead. A building generating $5 million of NOI that trades for $100 million transacted at a 5.0% cap rate.
- Capitalization Rate (Cap Rate)
The unlevered annual yield on a commercial property, equal to net operating income divided by property value. Lower cap rates mean higher valuations and typically reflect stronger locations, longer leases, or better tenant credit. Cap rates expand when interest rates rise or when perceived risk increases, and compress when capital competes for scarce assets.
How Cap Rates Move With Interest Rates
Cap rates are not set by a formula, but they behave like a spread product. Investors broadly require a premium over the risk free rate to compensate for illiquidity, operating risk, and capital intensity, so cap rates tend to widen when Treasury yields rise. That relationship is loose and lagged rather than mechanical, because transaction pricing adjusts slowly and because rent growth can offset a higher discount rate.
The 2022 to 2024 tightening cycle demonstrated the effect at scale. As benchmark yields rose, cap rates expanded across every property type, values fell, and public REITs traded to deep discounts against appraised private market values. By the second half of 2025 the repricing had largely run its course, and CBRE's 2026 capital markets outlook described cap rates as having stabilized across the major sectors, with most institutional investors treating the cycle peak in yields as behind them.
Building a NAV Step by Step
Net asset value takes the property level view. You capitalize forward NOI at a market cap rate to value the operating portfolio, add the assets that generate no current NOI, then subtract everything owed. Continuing with the same industrial REIT, assume forward twelve month NOI from the stabilized portfolio of $620 million and a market cap rate of 5.75%:
- Stabilized portfolio value: $620 million divided by 5.75% equals $10,783 million
- Plus cash: $150 million
- Plus development pipeline at cost: $400 million
- Plus other assets (receivables, joint venture interests): $250 million
- Gross asset value: $11,583 million
- Less total debt: $3,900 million
- Less preferred equity: $300 million
- Less other liabilities: $180 million
- Net asset value: $7,203 million, or $36.02 per share across 200 million shares
Against the $32.00 share price, the REIT trades at roughly an 11% discount to NAV. Run the sensitivity and the fragility of the output becomes obvious. Widen the cap rate by just 25 basis points to 6.00% and portfolio value falls to $10,333 million, dropping NAV per share to $33.77, a 6% decline. Debt does not shrink alongside the assets, so leverage amplifies every cap rate assumption. In a real estate interview, showing that you understand this asymmetry is worth more than the arithmetic itself.
Premium and Discount to NAV
Because the public market re-prices REIT shares every second while private appraisals move quarterly, listed REITs frequently trade away from their underlying property value. That spread is a genuine signal rather than noise.
- NAV Premium
The amount by which a REIT's share price exceeds its estimated net asset value per share, expressed as a percentage. A premium implies the public market values the portfolio above private market pricing, which lowers the cost of equity and makes acquisitions accretive. A discount implies the opposite and often pushes management toward asset sales and buybacks.
The strategic consequences are direct. A REIT trading at a premium can issue equity above the value of the buildings it owns and buy more buildings accretively, which is why premium-rated REITs grow externally. A REIT trading at a wide discount cannot issue equity without destroying value, so it sells assets, repurchases shares, or eventually becomes a take-private target for a private equity buyer that sees the same gap.
Sector dispersion as of mid 2026 illustrates the point vividly. The average REIT discount to NAV had narrowed to roughly 9% by June 2026 after several years of much wider gaps, but the aggregate hides the spread: office REITs carried the sector's steepest discount, a median near 34% in January 2026 that had narrowed to roughly 20% by mid-year, while health care names traded at a median premium near 28% and data centers had only just crossed from a discount into a small premium. The REIT Structure: Dividends, Taxes, and Leverage
The 90 Percent Distribution Rule
A REIT is a tax election, not a business model. To qualify, an entity must invest predominantly in real estate, derive most of its income from rents, mortgage interest, or property sales, and distribute at least 90% of its taxable income to shareholders each year. Note the subtlety that trips candidates: the 90% test applies to taxable income, not to FFO or AFFO. Because depreciation reduces taxable income sharply, many REITs distribute far more than 90% of taxable income while still paying out less than their AFFO. That is why dividend coverage is tested against AFFO rather than against the tax rule.
Leverage Metrics That Matter in Real Estate
Real estate is a leveraged asset class, so credit metrics carry unusual weight in the equity story. Three appear in nearly every REIT supplemental:
- Net debt to EBITDA, typically 5.0x to 7.0x for investment grade REITs, and the metric rating agencies anchor on
- Debt to gross asset value, measured against undepreciated book value or against an estimated market value of assets, usually targeted in the 30% to 40% range
- Fixed charge coverage, meaning EBITDA divided by interest expense plus preferred dividends plus any recurring principal amortization, generally expected above 3.0x
Debt to gross asset value is the metric candidates get wrong most often. Using GAAP net book value understates the denominator badly, because accumulated depreciation has already written the buildings down, so leverage looks far worse than it is. Using undepreciated cost or a market value estimate is the correct treatment.
How Property Type Changes the Analysis
The FFO to AFFO gap is not uniform, and neither is the reliability of a NAV. Net lease, industrial, and self storage portfolios carry modest recurring capex, so AFFO tracks close to FFO and a NAV can be built from one cap rate applied to a homogeneous rent roll. Office is the opposite: between tenant improvements, leasing commissions, and building capex, an office REIT can convert less than 60% of FFO into AFFO in a heavy leasing year, which is why office FFO multiples that look cheap frequently are not. Residential sits in the middle, since annual leases reset rents to market but turnover and refurbishment costs recur. Hotels sit outside the framework entirely, because rooms re-price nightly and the business behaves like an operating company rather than a landlord.
FFO also rests on the premise that buildings do not really wear out, which holds far better for a warehouse than for specialized assets. Data centers carry heavy investment in power, cooling, and electrical infrastructure that genuinely depreciates and needs replacing long before the shell does. Senior housing and medical facilities carry operating businesses inside the real estate, with staffing, occupancy, and reimbursement risk no single cap rate captures. FFO therefore deserves more skepticism in equipment-heavy and operator-driven sectors, and AFFO deserves more weight. Mistakes That Sink Candidates
The recurring errors are consistent enough to list. Treating FFO as cash flow. Forgetting that gains on property sales come out of FFO rather than going in. Calculating a NAV and then forgetting to subtract preferred equity, which is a claim ahead of common. Applying one blended cap rate to a portfolio spanning several property types and markets. Measuring leverage against depreciated book assets. And quoting a discount to NAV without being able to explain what the market might be pricing that the appraisals are not.
